Morningstar warns that the market sell-off has the potential to become a ’self-fulfilling prophecy‘

The recent sustained market declines have sparked concerns about the possibility of a recession, with Morningstar DBRS analysts warning that the situation could become a „self-fulfilling prophecy.“ While the direct impact of the market declines may be limited, the fear is that the sell-off could lead to corporate cutbacks on investments and consumer spending, ultimately resulting in further cuts and a recession.

Global markets experienced a significant downturn at the end of last week, with Japan’s Nikkei 225 dropping over 12% and the S&P 500 in the U.S. posting its worst day in almost two years. Tech and bank stocks were among the hardest hit sectors. However, markets began to recover some of their losses on Tuesday.

The trigger for the market turmoil was a weaker-than-expected jobs report released in the U.S. on Friday. Nonfarm payrolls for July came in at just 114,000, well below the projected 185,000 and the previous month’s figure. The unemployment rate also rose to 4.3%, raising concerns about the health of the U.S. economy and whether a recession was on the horizon.

Despite these worries, Morningstar analysts pointed out that the economic data still indicates a „slowing, but still growing“ U.S. economy. The unemployment rate remains below the expected natural level of 4.4%, and recent GDP data showed 2.8% economic growth in the second quarter.

Conversations with management teams at U.S. banks and recent earnings releases suggest that banks are not overly concerned about a potential economic slowdown. The analysts believe that banks in the U.S. and other major markets are resilient, with sufficient capital and liquidity buffers to weather further market declines or a recession.

Most U.S. banks have minimal exposure to equities in their portfolios, and any impact on wealth and asset management fees would likely be offset by previous gains from higher market valuations. Capital markets players may benefit from volatility, although rapid valuation changes could lead to higher losses if not properly hedged.

In Japan, where steep market declines were also observed, there is no significant impact expected on capital management by banks. Overall, Morningstar remains optimistic about the resilience of banks in the face of market volatility and potential economic challenges.

In conclusion, while the recent market declines have raised concerns about a possible recession, Morningstar analysts believe that banks in the U.S. and other major markets are well-positioned to withstand the challenges. The situation will continue to be monitored closely as global markets navigate through this period of uncertainty.
